The venture model and why it looks reckless

Venture capital funds invest other people's money into young private companies, most of which fail. The model works because returns are extremely lopsided: a small number of enormous successes are expected to outweigh everything written off. That mathematics explains behavior that otherwise looks irrational, including a preference for companies that might become vast over companies that will reliably be modestly profitable. Funds themselves run on roughly ten year cycles, raising from institutions, investing over the early years and needing to return money by the end, which imposes timing pressure that has nothing to do with any individual company's readiness.

Stages, valuations and what they mean

Funding is raised in rounds, conventionally lettered, each intended to reach a milestone that justifies the next. A valuation is not an appraisal of the business but the price agreed in a negotiation with a small number of buyers, and it is heavily shaped by terms attached to the shares rather than by the headline figure. Preferences determining who gets paid first in a sale can mean a company sold for less than its last valuation returns nothing to founders and staff. This is why the number in the announcement often describes the deal's structure more than the company's worth.

How it ends

Every venture investment needs an exit, and there are only a few. Acquisition by a larger company is the most common. A public listing is the rarer and more visible route, and it converts a company from answering to a handful of investors into answering to public markets and disclosure rules. Some companies remain private far longer than was once usual, funded by later stage investors, which keeps their financials out of view. Most simply shut down, and because failure is quiet while funding is announced, the visible picture of any startup sector is systematically more optimistic than the reality.

Who actually owns a startup

Ownership is divided between founders, employees and successive rounds of investors, and each round dilutes everyone already holding shares. Employee equity is usually granted as options that vest over several years and must be exercised, sometimes at a cost and a tax bill the holder cannot easily meet while the shares cannot be sold. Boards are assembled from founders and investors and hold the power to replace executives, which is why leadership changes at private companies are frequently the visible end of a disagreement that started there.
